If you have tried to access some credit services such as loans or some services or products on credit, you may be familiar with the term credit rating. In case you are not familiar with it, credit rating refers to evaluating a borrower's credit risk. It assesses the ability or likelihood of a borrower (or potential or prospective debtor) to pay back money borrowed.  

Your credit score also dictates how you handled your personal or business financial affairs in the past and is used by suppliers/creditors and other companies to validate your creditworthiness.  

Many people have a problem differentiating between credit rating and credit score. A credit report or credit file is obtained from credit rating bureaus or agencies and analyses a borrower's history, financial commitments, repayment behavior, and so on. It usually has a credit score that reflects the borrower's source of income and repayment history. Lending institutions can then use the credit report as a credit rating tool and assess the default risk vs the borrower's ability to pay the loan. If the risk is too high, the borrower will likely default or does not have an existing or prospective income source to pay back. The institution is likely to decline or offer the credit at a very high-interest rate to compensate for the risk. Credit scores mainly apply to individuals.

Financial services companies usually have a credit rating from of the credit rating agencies such as Standards and Poor's (S&P), Fitch Ratings, or Moody'; these agencies provide a rating system to help investors determine the risk associated with investing in a specific company, investing instrument or market.

Ratings get assigned to short-term and long-term debt obligations issued by a government or a corporation, including banks and insurance companies, among others. Each agency has a different measure varying from AAA/Aaa for low-risk investments to CCC/Caa to C/D for high risk to junk/in default investments.  

In a nutshell, credit rating refers to a borrower's creditworthiness or the riskiness of an investment/debt provider. The borrower or debt provider may be an individual, a corporate body, a non-governmental organization, or a government (a state). 

A good to excellent rating also helps you get cheaper and affordable credit, saving you a lot in interest expense. 

Besides, it also makes a good impression on potential investors, clients, or customers, creating room for more business deals and expansion. 

It is, therefore, time to pay greater attention to your credit rating or credit score. It can make a lot of difference not only to your finances but also to your business profits and overall wealth. 

The benefits of maintaining a good to excellent credit score

·       When you manage your repayments on time, this creates an overall positive impact on your credit file, especially when loans and credit card payments are always on time and you maintain a maximum 25% credit utilization ratio. 

·  Investors use the credit reports issued by credit rating agencies to decide if your business is creditworthy. 

· The reports help them to avoid risky investments by avoiding companies with poor ratings.

· You are likely to get better interest rates from lenders if you maintain a good to excellent rating; it will also be easier to access bigger loans or pay back the loan as you will lower interest rates and save on repayment costs. 

·  An excellent credit rating gives you more bargaining power - this is helpful when you take in new investors into your business and need a new loan. For example - You can get better insurance deals when you have an excellent rating.

The impact or drawbacks of a Poor Credit Rating 

· A lousy credit rating can mean a lack of access to much-needed funds to scale your business, and thus inability to sustain a business in the long run

· A bad credit score is a negative reflection on the company or borrower. It means that anybody who views your report will consider you "unreliable or untrustworthy2 or not creditworthy.

· You may lose potential clients or major business deals if they realize that you have a poor credit rating and, therefore, a business risk.

· Poor Personal credit ratings may spill over to your personal life since you may not be able to access credit facilities when in need.

Gaurang Patel is an Electronics Engineer by training, originally from India and now living in Canada with a dream of becoming a millionaire.

I interviewed him on the Financial Intelligence Mindset podcast, where he talked about his journey, including working 15 hours a week in low-paid jobs to clear down his debts.

Although Gaurang is well established in the field of IT, in his words, "sooner, I realize that it's not possible to become a millionaire by just doing a job he opted to do business - starting as a side hustle", although he was not sure which one…. I did challenge him as a few people make significant money working as employees or intrapreneurs.

He said that while trying to figure out which business to start, one of his friends gave him the idea of creating a financial services business.

Gaurang now provides financial services to clients, like insurance, investment, and mortgage products, and educates them on protecting themselves while growing their money.

Price can be easy as looking at the price tag or asking for a quotation but determining value and value for money is a different story.

I think too many business owners focus on the price when, in fact, PROFIT is a reward for value creation.

Moreover, by having a good Value Proposition, you will attract the right customers and be a position to charge premium prices.

However, most small business owners do not manage their money properly.

Many even use their personal account for business - this for me is a NO-NO!

In my first role in financial services in 2001, I was responsible for managing over 30 bank accounts for a smallish insurance Company, and as complex as this sounds it made cash management easier.

So what are these bank accounts ?

Well, if you are small business owner (with t/o up to £50 million) based on the PROFIT FIRST SYSTEM you need five bank accounts, even if you are a one-person business:

1️⃣  Revenue (100% inflow)

2️⃣   OPEX

3️⃣  Profit

4️⃣  Renumeration

5️⃣  TAX

You allocate from the revenue account to the other accounts based on predetermined percentages.

While most people are struggling in this crisis, some are doing extremely well and others seeing it is an opportunity to invest and grow their business and wealth.  

Look, the last year has been, and undoubtedly continues to be, unsettling financial and economic times!  

Lots of businesses are failing and many are just about able to survive these tough times, meanwhile others are seeing it is an opportunity to grow their wealth. I recently read an article which states that the world’s billionaires “did extremely well” during the pandemic, growing their already-huge fortunes to record heights! 

Personally, I think the way people manage money and investments in times of uncertainty boils down to availability of cash, spending habits and risk appetite.

Fundamentally, I believe our emotions influence how we interact with money, whether it is controlling, spending, saving, or investing. It is all about how each of these money activities makes us feel.

Below are a few tips for managing your money in times of uncertainty:

1. Connect with your money mindset, stay positive 

2. Meditate, think clearly, and make better decisions

3. Take advise if you need it - speak to a financial adviser

4. Manage your emergency fund – keep cash on hand 

5. Review your budget - know where cuts can be made

6. Steady your investments – diversify and hedge risks

7. Get ready for the future – look for opportunities

A calculated risk is a chance taken after careful estimation of the probable outcome. Risk is a complicated subject, and there are various types, including: 

• Market risk 
• Liquidity risk 
• Credit risk 
• Reinvestment risk
• Operational risks
• Project risks
• Currency risk 
• And much more.

According to the risk-return trade-off formula, invested money can render higher profits only if the investor will accept a higher possibility of losses.

The importance of managing your money is common sense, but why is it that many people, including business owners, do not adequately control their finances and end up bankrupt?

1. Design adequacy - a measure of how well a control system performs its functions

1. Operational effectiveness - the capability of a company to deliver products or services to its customers in the most cost-effective and controlled manner, while still ensuring the high quality.

Financial planning is having a roadmap and a sense of direction for achieving short term and long-term monetary goals - It is incredible useful for individuals, families, Companies, and Government as well as other organisations seeking to forecast their future financial position!

Importantly, financial planning should be a continuous process - as the only thing that constant is change! Hence, last year plan may not be valid for today or tomorrow! 

Having a plan allows you to measure actual progress relative to where you envisioned things to be at the beginning of your financial year and informs decision making to better achieve desirable results! 

An Investment adviser or an Accountant (like myself) is a good place to start to create, review or reforecast your business and personal financial plans!

Let's face it, even when the economy is booming most of us cannot afford to buy a new home, or pay for our dream car or holiday in cash and often a loan or credit card is the only way to fund what we desire!

With most business impacted by the pandemic, resulting in thousands of job losses and many having to shut, it is no surprise to read in the papers that borrowing five times more in 2020.

In most cases, the monies borrowed is not used to buy assets but merely to try and keep business operations and the economy going!

Normally, I advise my clients and friends to only leverage debt to invest in income-generating assets and not to use debt to buy depreciating assets, However, in these unpreceded times, it is no surprise and understandable that many are borrowing monies to try and survive.

However, paying back the debt and managing one credit rating is always the area of challenge, especially after all the money is spent!

In Episode 7 of my podcast, I deep dive into how debt can be used to build wealth, but sometimes the best choice may be avoiding debt altogether!

Negative cash flow – more outflows than inflows a bad position for the business

·       Cash from Operations – The Cash flow in and cash flow out that is relate to the operations for the business.

·       Cash from Investing (investments made by the owner) - cash from the purchase or sale of investments

·       Cash from Financing – Borrowing bd paying back loans and transaction between the company and shareholders

Free cash flow - Operational cash flow – capex. I.e. Cash flow from operating activities - minus capital expenditure!

Most entrepreneurs focus on the income statement/P&L as this show the profit or loss a business in making, but in reality, the balance sheet indicates the financial strength of a company and is the report that investors and bankers spend a considerable time analysing.

Well, this is because the balance sheet shows the financial health of a business at a point in time and by analysing the numbers, investors can determine how well you have been running your affairs up to that particular point in time.

Managing a balance sheet requires a deeper understanding of finance than manging an income statement – primarily as you have to know how changes in the balance sheet impacts the other financial statements and vice versa.   

As complex as this may sound, there are really three main parts.

Assets = Liabilities + Capital/ owners’ equity
